At the time, I thought the $17.50 acquisition price could be bested by a competing bidder and the current acquisition price served as a floor. Since this post the stock has managed to trade off several percentage points but I believe the situation has only become more attractive.<br /><br />The deal is still expected to close in the fall. Assuming the deal closes December 1st (most likely a very conservative estimate) the current annualized rate of return on the deal is roughly 16% -- a very attractive yield if you believe the deal should go through.<br /><br />Should you believe in this deal's prospects? In my opinion, the answer to this question is an emphatic yes. Interestingly, two of the company's executives agree as they recently bought $1.4 million of stock going into this deal. As a <em>Wall Street Journal</em> article <a href="http://online.wsj.com/article/SB118774506663504819.html?mod=todays_us_money_and_investing">reports</a> [subscription required] today, insiders rarely buy stock before their company goes private. This buy exemplifies confidence in the deal's prospects from the inside. The buyers -- TPG and Silverlake -- have already arranged financing, according to the WSJ piece. <br /><br />If the chances of the deal being completed remain good than why would the stock sell-off, you might ask. I think the answer to this question is two-fold. First, nearly every company in the process of an LBO sold off as the credit market showed signs of weakness during the last two months. Additionally, many funds have been <a href="http://www.bloggingstocks.com/2007/08/17/increased-deal-risk-scares-away-the-arbs/">cutting their merger arb exposure</a>, likely forcing liquidations in Avaya, among other companies.<br /><br />Avaya is still a particularly interesting situation. At the current price, you are set to earn a 4-5% absolute rate of return on your money (roughly in-line with Treasuries and CDs). But you would expect to make this in 2-4 months instead of twelve. (NYSE: <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">AV</a>), a corporate phone salescompany, has a <a href="http://blogs.wsj.com/deals/2007/07/19/avaya-filing-hints-at-more-telecom-deals-to-come/?mod=aol_wsj_hs">bid on the table for $17.50 per share</a>, which is expected to go through by the end of the year. If this deal does go through, shareholders stand to make a meager return of 2.3% -- nothing great.</p>
<p>But the story becomes more interesting when investors consider the potential for a new acquirer to step up and make an offer -- an event that is not considered unlikely amongst the "smart money." As the <span style="FONT-STYLE: italic">NY Times Deal Book</span> is reporting, many on Wall Street are expecting <a href="http://finance.aol.com/quotes/nortel-networks-corporation/nt/nys">Nortel</a> Corp. (NYSE: <a href="http://finance.aol.com/quotes/nortel-networks-corporation/nt/nys">NT</a>) to come out and make a <a href="http://dealbook.blogs.nytimes.com/2007/07/19/wall-street-hears-deal-buzz-in-telecom-sector/">higher bid for Avaya</a>.</p>
<p>This is an interesting derivative of my activist arbitrage strategy I discussed <a href="http://www.bloggingbuyouts.com/2007/07/13/merger-arbitrage-is-getting-scary/">here</a> on <a style="FONT-STYLE: italic" href="http://www.bloggingbuyouts.com/">BloggingBuyouts</a>, a sister blog of <span style="FONT-STYLE: italic">BloggingStocks</span>. Basically, buyers of Avaya are in a very interesting win-a-little vs. win-a-lot situation. If the $17.50 offer goes through and a buyer such as Nortel doesn't step up, shareholders will make a little. But if Nortel comes in and makes a bid, or if a bidding war transpires for the company, shareholders stand to make good money -- especially considering the little risk involved.</p>

What will it buy next? </p>
<p>Before getting to that, it's worth pointing out that the notion of borrowing money to buy a high tech company is not that great. The reason is that high tech companies can quickly fall behind and lose market share if they don't come up with new products. And private equity does not usually like to invest in R&amp;D. But if private equity buys a company with long-standing customer relationships, such concerns may be offset by the substantial cost reductions available.</p>
<p>Having said that, here's a list of potential candidates: </p>

    <div><a href="http://finance.aol.com/quotes/nortel-networks-corporation/nt/nys?tabs=quotesandnews">Nortel Networks Corp.</a> (NYSE: <a href="http://finance.aol.com/quotes/nortel-networks-corporation/nt/nys?tabs=quotesandnews">NT</a>). This network equipment supplier lost $103 million on $2.5 billion in sales in the first quarter of 2007. It also lost out on its bid to acquire <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">Avaya</a>, Inc. (NYSE: <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">AV</a>). With a market capitalization of $11.4 billion, a 30% premium would make this $14.8 billion deal the biggest network equipment <a href="http://www.bloggingbuyouts.com/leveraged-buyout/">LBO</a>.</div>
    </li>
    <li>  <a href="http://finance.aol.com/quotes/alcatel-lucent/alu/nys">Alcatel-Lucent</a> (NYSE: <a href="http://finance.aol.com/quotes/alcatel-lucent/alu/nys">ALU</a>). This network equipment supplier lost $590 million on $12.3 billion in sales in 2006. With a market capitalization of $30.9 billion, a 30% premium would make this the biggest deal of the lot at $40.1 billion. Given the integration challenges between a U.S. and French firm and the enormous legacy costs, an LBO of this firm might be quite profitable.               </li>
    <li>  <a href="http://finance.aol.com/quotes/juniper-networks-inc/jnpr/nas">Juniper Networks Inc.</a> (NASDAQ: <a href="http://finance.aol.com/quotes/juniper-networks-inc/jnpr/nas">JNPR</a>). This network equipment supplier lost $1 billion on $2.3 billion in sales in 2006. With a market capitalization of $13.9 billion, a 30% premium would make this an $18 billion deal. Unlike NT, however, I think JNPR will resist the LBO route because it has not been around long enough to accumulate the kind of legacy problems NT has in spades.                    </li>

According to <em><a href="http://www.bloomberg.com/apps/news?pid=20601087&amp;sid=a7VU34fMLHns&amp;refer=home">Bloomberg News</a></em>, <a href="http://www.bloggingbuyouts.com/silver-lake-partners/">Silver Lake Partners</a> and <a href="http://www.bloggingbuyouts.com/texas-pacific-group/">TPG</a> will take <a href="http://finance.aol.com/quotes/avaya-inc/av/nys?from=lookup">Avaya Inc.</a> (NYSE: <a href="http://finance.aol.com/quotes/avaya-inc/av/nys?from=lookup">AV</a>) private for $8.2 billion -- the biggest LBO of a computer networking firm ever.</p>
<p>Investors will receive $17.50 a share. That's 4.7% more than yesterday's closing price and 28% more than before speculation about a purchase surfaced on May 29.</p>

<p>I am not sold on the competitive advantages that will result from this deal. Maybe there's some overhead to be cut but I question how much private equity is willing to invest in R&amp;D to jump start Avaya's product pipeline.</p>

Investors are also weighing some deal news this morning.<br /><br />Yesterday, stocks held their ground following another plunge in Chinese stocks, finishing with modest gains.<br /><br />Today, the Institute of Supply Management's May non-manufacturing index should be released at 10:00 a.m. EDT and is expected to decline half a point in May to 55.5 from 56.0 the month before. Some expect the service sector to surprise on the upside, much like the manufacturing sector did on Friday. Regardless, a reading above 50 indicates expansion in the service sector. The delicate balance of expansion vs. robust growth that could affect inflation and rate decision is always on investors' minds.<br /><br />At 8:15 a.m. EDT, Federal Reserve chairman, Ben Bernanke is due to speak at a South African International Monetary conference on housing and the economy, with his speech due for delivery before the market open. Many will pay close attention to his speech and mentions of U.S. economy, inflation and possible monetary policy. Treasury Secretary Paulson is due to speak 11:30 a.m EDT at the Heritage Foundation, and should discuss relations with China.<br /><br />Overseas, <a href="http://money.aol.com/news/articles/_a/japanese-stocks-rise-for-fourth-session/n20070605031109990001">Japanese stocks rose</a> for a fourth straight session today. <a href="http://articles.news.aol.com/business/_a/chinese-stocks-rebound-in-late-day/20070605010409990004?cid=">Chinese stocks fell</a> for a third straight day Tuesday, but rebounded somewhat from an early large drop in a late-day rally. European stocks started the positive, but are now mostly lower, probably due to indication from ECB President Jean-Claude Trichet that the <a href="http://www.bloomberg.com/apps/news?pid=20601087&amp;sid=auk98d3hyUyE&amp;refer=home">bank will raise its key rate</a> by a quarter point to 4% tomorrow as the fastest economic growth since the start of the decade threatens to stoke inflation.<br /><br />Important news from yesterday relates to <a href="http://money.aol.com/news/articles/_a/ground-beef-sold-at-two-chains-recalled/20070604173609990001">ground beef recall</a> as Supervalu said it was recalling some ground beef sold in its Albertsons and Save-A-Lot stores that could be contaminated with E. coli.<br /><br />In corporate news:<br /><br /><a href="http://www.bloggingbuyouts.com/texas-pacific-group/">TPG Capital</a>, joined with another <a href="http://www.bloggingbuyouts.com/">private equity</a> firm, <a href="http://www.bloggingbuyouts.com/silver-lake-partners/">Silver Lake</a>, in an <a href="http://money.aol.com/news/articles/_a/avaya-oks-82-billion-private-equity/20070605073609990001">$8.2 billion bid</a> for <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">Avaya</a> Inc.(NYSE: <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">AV</a>). Avaya said last night that it has agreed to the firms' offer of $17.50 in cash per share, a 28% premium over May 25 close, before negotiations have began, and a 4.7% over Monday's close.<br /><br />According to <em>The Wall Street Journal</em>, Rupert Murdoch of <a href="http://finance.aol.com/quotes/news-corporation/nws/nys">News Corp</a> (NYSE: <a href="http://finance.aol.com/quotes/news-corporation/nws/nys">NWS</a>) said yesterday that the <a href="http://money.aol.com/news/articles/_a/murdoch-calls-dow-jones-meeting/20070531190309990001">meeting with the Bancrofts</a>, controllers of <a href="http://finance.aol.com/quotes/dow-jones-and-company-inc/dj/nys">Dow Jones &amp; Co.</a>, Inc. (NYSE: <a href="http://finance.aol.com/quotes/dow-jones-and-company-inc/dj/nys">DJ</a>), was "constructive." <br /><br /><a href="http://finance.aol.com/quotes/bed-bath-and-beyond-inc/bbby/nas">Bed Bath &amp; Beyond</a>, Inc. (NASDAQ: <a href="http://finance.aol.com/quotes/bed-bath-and-beyond-inc/bbby/nas">BBBY</a>) shares are down 6.7% in pre-market trading (7:24 a.m.) after the company warned that its fiscal <a href="http://money.aol.com/news/articles/_a/bed-bath-and-beyond-warns-on-1q-guidance/n20070605061609990003">first-quarter earnings may come in below Wall Street's expectations</a>. The range the company gave is 36-38 cents per share for the quarter, while analysts polled by Thomson Financial expected a first-quarter profit of 39 cents per share. Stock futures are down at this time, responding to the numerous forces playing out internationally and domestically.<br /><br />Last week, the Dow industrials rose 1.2%, the S&amp;P 500 rose 1.4% and the Nasdaq Composite rose 2.2%. Both the Dow and the S&amp;P 500 closed at record highs on Friday following two days full of economic reports. In response to the strong jobs reports, bond yield soared. The yield on 10-year Treasury notes surpassed 5%, the highest level since mid-August, making fixed income an attractive vehicle again. This might also explain some of the decline this morning as money shifts from equities to the safer instrument -- government bonds.<br /><br />Today, there is news coming in from around the globe, news that can pressure stocks down:<br />

    <li><strong>Russian </strong>President Vladimir Putin said today that <a href="http://www.cnn.com/2007/WORLD/europe/06/04/russia.putin.ap/index.html">Moscow could aim nuclear weapons</a> at targets in Europe as part of "retaliatory steps" if Washington proceeds with building a missile defense system on the continent.</li>
    <li>After reaching levels not seen since 2000, <a href="http://www.bloomberg.com/apps/news?pid=20601087&amp;sid=aH20diMM7a3A&amp;refer=home">European markets reacted</a> to Putin's statement, naturally, but also to the <a href="http://money.cnn.com/2007/06/04/news/international/china.reut/index.htm?postversion=2007060406">Chinese stock market plunge</a>. <strong>China</strong>'s main stock index tumbled 8.3% Monday, extending losses from last week. Hong Kong and Japan stocks didn't follow China's example, however, gaining on the strong U.S. economic data. Similarly, other Pan-Pacific markets reached record highs.<br /></li>
    <li>April factory orders are the only economic report due out today at 10:00 a.m. EDT. Orders are expected to have risen 0.7% after a 3.1% jump in March.</li>

(NASDAQ: <a href="http://finance.aol.com/quotes/palm-inc/palm/nas">PALM</a>) said it will <a href="http://money.aol.com/news/articles/_a/palm-to-sell-25-pct-stake-to-private/n20070604063809990019">sell a 25% stake</a> to <a href="http://www.bloggingbuyouts.com/">private equity</a> firm Elevation Partners for $325 million. Palm shares are up 11.9% in pre-market trading (7:373 a.m.).<br /><br />Private equity firms <a href="http://www.bloggingbuyouts.com/texas-pacific-group/">TPG Capital</a> LLP and <a href="http://www.bloggingbuyouts.com/silver-lake-partners/">Silver Lake Partners</a> are in a <a href="http://money.aol.com/news/articles/_a/tpg-silver-lake-said-near-deal-for-avaya/n20070604074109990005">leading position to buy</a> <a href="http://finance.aol.com/quotes/avaya-inc/av/nys">Avaya</a> Inc. WMT was <a href="http://www.marketwatch.com/news/story/update-wal-mart-upgraded-overweight-morgan/story.aspx?guid=%7B4F3E790F%2DAADA%2D4E4E%2D8D3C%2DF26D3A3B9AFA%7D">upgraded</a> to Overweight from Equal-Weight at Morgan Stanley and to Overweight from Neutral at J.P. Morgan. Wal-Mart revealed plans to cut capital expenditure and return more cash to shareholders.<br />Update: Wachovia and HSBC also upgraded Wal-Mart, from Market Perform to Outperform and from Neutral to Overweight respectively.
